Employee Stock Option Plan (ESOP) Structuring & Policy Drafting
Strategic equity incentive plans, vesting schedules, and shareholder compliance under Section 62 of the Companies Act, 2013.
Overview
In the high-growth startup and enterprise landscape, the war for top-tier talent cannot be won through cash salaries alone. An Employee Stock Option Plan (ESOP) is the most powerful equity incentive mechanism to attract, motivate, and retain executive leadership, engineers, and mission-critical employees by giving them skin in the game. In India, unlisted private companies structure ESOPs under Section 62(1)(b) of the Companies Act, 2013 and Rule 12 of the Companies (Share Capital and Debentures) Rules, 2014. Designing a successful ESOP requires balancing corporate law, tax optimization, and investor rights: determining pool size without excessive founder dilution, setting realistic exercise prices, structuring 1-year statutory cliff periods and progressive 3 to 4-year vesting schedules, and defining clear liquidity rules during mergers, secondary sales, or IPOs. A poorly drafted ESOP can lead to toxic shareholder disputes, uncommitted ex-employees holding blocking equity, or massive unexpected tax liabilities under Section 17(2) of the Income Tax Act. JRC Legal’s corporate and startup legal desk designs bespoke, tax-efficient, and investor-ready ESOP schemes.

Frequently Asked Questions
Helpful answers to common regulatory inquiries.
What is a "Cliff" and "Vesting" in an ESOP scheme?▼
Vesting is the process by which an employee earns the right to exercise their options over time. Under Section 62(1)(b) of the Companies Act, there is a mandatory statutory minimum "Cliff" period of 1 year between the grant of the option and its vesting. No option can vest before the completion of 1 year from the grant date.
Can promoters or major shareholders be granted ESOPs in a startup?▼
Under Rule 12 of the Companies (Share Capital and Debentures) Rules, an employee who is a promoter or holds more than 10% of the equity shares cannot receive ESOPs. However, for DPIIT-recognized startups, this restriction is completely waived for the first 10 years from the date of incorporation, allowing founders to grant ESOPs to promoter-employees.
What is the tax implication of ESOPs for employees in India?▼
ESOPs are taxed at two stages: (1) At the time of Exercise: Taxed as a "Perquisite" under salary income based on the difference between the Fair Market Value (FMV) and the Exercise Price; and (2) At the time of Sale of shares: Taxed as Capital Gains (short-term or long-term) on the difference between the sale price and the FMV on the exercise date. DPIIT recognized startups enjoy deferred perquisite tax benefits under Section 192(1C).
What happens to unvested options when an employee resigns or is terminated?▼
Under standard ESOP rules, all unvested options lapse immediately on the employee’s last working day and are returned to the company’s unallocated ESOP pool. For vested options, the scheme specifies an "exercise window" (e.g., 30 to 90 days) during which the departing employee must exercise them, or they also expire.
Can independent directors or advisors receive ESOPs?▼
Under the Companies Act, Independent Directors cannot be granted ESOPs under any circumstances. External consultants and advisors cannot receive ESOPs unless they are structured under alternative contractual equity plans, advisory shares, or phantom stock units (SARs).
